Helen asks…

How does Margin work? Confusing…?

I think you cannot hold stocks over night? Or you’d be charged interests? Other than the extra buying power (4x), I don’t really understand how it works. Example please such as you have 25,000 in the account to begin with, a regular trade account….then what if you have a Margin, do you also need to be Day trading first? How does that all work?

kenspong answers:

Okay, lets say that you have USD25,000.00 in your account. If you want to buy 40,000 unit stock A, which is currently selling at USD1 per unit share, you’ll only need to fork out USD10,000 of that money. 40,000 divided by 4 = USD10,000.00. Whatever money you use to buy any stock, that money buys you 4 times the amount of the stock you wanna buy (since you said 4x).

Basically, you only use 10k of your own money. The rest (30k) is borrowed money. Depending of the broker’s rate, you will be charged for borrowing this money. Usually very little like 0.25% per night.

Now, since you have used 10k of your money to buy that stock A, you are left with USD15k (USD25k – USD10k = USD15k) in your account.

2 scenarios could happen once you bougt a stock.

Scenario 1:
for every cents the stock falls in value, it takes out from this USD15k you have left. So, lets say your stock A goes down from USD1 per share to 80 cents pershare. That means you just lost USD8000.00 (20 cents x 40,000 shares). This USD8k is taken from your account (the USD15k you have left!).

Scenario 2:
but on the other hand, if the stock you bought goes UP from USD1 to USD1.20, you would EARN USD8000.00 and it is deposited into the USD15k you have in your account.

Everytime you sell your stock (either at a profit or at a loss), the earlier money you used to buy that stock (the USD10k) would be deposited back into your account. So, under scenario 1, the money you have left is = USD15k – USD8k that you lost + USD10k from your stock = USD17k.

Meanwhile under scenario 2, youll have = USD15k + USD8k that you profited + USD10k = USD33k.

But the dangerous thing about margin trading is that you could get a MARGIN CALL if your money in your account (the USD15k) is NOT ENOUGH to cover your losses, you are required to deposit more money. If you dont, your broker would consider it a realized loss and sell your stock automatically.

Lets say you stock A falls from USD1 per share to 62.5 cents per share…..this means the stock fell by 37.5 cents. This also means you have lost USD15,000.00 (37.5 cents x 40,000 shares = USD15k). Since you only have USD15k in your account left, you will get a Margin call. If you dont deposit somemore money into your account, your broker would sell your stock and the USD15k loss would be realized. Then they would give you back those USD10k you used earlier to buy the stock. In which case you would end up with only 10k form an initial investment of 25k.

Joseph asks…

If Africa had four times its current population, would it be better off?

Economically speaking. I read in this book: http://www.amazon.com/Cross-Cultural-Psychotherapy-Charles-Negy/dp/1933005068/ref=sr_1_1?ie=UTF8&s=books&qid=1234465927&sr=1-1 that Africa would have 4x its population if it wasn’t for the Atlantic Slave trade. Do you think as many parts Africa would be poor?

kenspong answers:

For as long as African nations remain warring with themselves or others, and as long as they are continuously being screwed over and exploited by big corporations it will still remain poor no matter how many people are there.
